The second ingredient to craft a potion is Magic. In order to get it, you will need to release the Kraken. Once you get this beast, a fracture in the ground will appear. You will need to send any villager with a rope there and check it for some loot. There, you will be able to obtain the resource named Magic.
When you have both Water and Magic, you can combine them in the crafting menu. After that, you will get a Potion.
